Peter is right; you can target 2.0 as well using VWD. Once you choose 2.0, VWD stops you from using 3.5 specific features like LINQ.

You can still use some of the new .NET 3.5 features, like automatically implemented properties in C#.

Obviously, upgrading the host to 3.5 (if possible) gives you the most flexibility.
